Oppenheimer analysts identify specific stocks in the industrial efficiency sector as positioned for potential gains entering the third quarter of 2026 earnings season. The broker argues that the sector's recent decline has created a favorable setup, citing lower expectations and reduced valuations compared to prior periods.

Industrial efficiency stocks underperformed broader market benchmarks during the third quarter of 2026. Since the mid-June Federal Reserve meeting, these stocks declined by an average of 19%. This drop outpaced the 10.7% decline in the XLI industrial index and the 7.9% drop in the S&P 500. Companies with higher exposure to data centers experienced the most significant impact from this selloff. Oppenheimer notes that stock prices have reverted toward or below long-term forward multiples, which the firm views as a more cautious sentiment creating a better entry point.

The broker assesses that the bar for performance is lower than it was for second quarter earnings. Current sentiment accounts for execution and political risks to a greater degree, while demand trends in key verticals continue to support upward estimate revisions. Oppenheimer believes this environment could support a sector rally following earnings and midterm elections. However, performance dispersion is expected to be driven by how companies execute on elevated backlogs amid supply constraints and cost inflation.

Forgent Power Solutions is highlighted for its potential in data center revenue. Oppenheimer points to order acceleration in late 2025 and early 2026 as evidence of strong ramp execution. The firm sees clear potential for revenue upside in the second half of 2026, noting that the sector is focusing on substantial growth assumptions for 2026 and 2027 despite supply chain constraints.

Trane Technologies is selected based on commercial HVAC pipeline commentary. Oppenheimer expects continued growth in commercial orders for the third quarter of 2026, even though comparisons are sequentially challenging. In residential markets, current sales activity matches updated industry forecasts and comes in above the growth targets the company had set, according to the broker.

Caterpillar is included because its data center ramp is viewed as more predictable. Oppenheimer emphasizes synchronous growth across the company's portfolio as a key factor in its selection.

Toro completes the list of top picks in the industrial efficiency sector. The broker's analysis suggests that while the sector faces headwinds from higher interest rates and rising input costs, the current valuation environment offers distinct opportunities for these specific names as they report earnings.
